Can I protect only the SQL Server Database running on the Physical Server, instead of protecting the entire physical server?
No not possible, complete machine will be replicated in Azure Site Recovery .

How the SQL licensing works for the failover VM? 

Same license will be used if it’s failed back to on-premise site. If the failover within azure HUB licensing will be applicable.
