When I am trying to add STS Reference through FedUtil it gives an error when i select the add existing STS and TEST Location...

Well, the error says it all. The STS certificate is not trusted by your computer. The STS would use this certificate to sign all issued token and if this ceritificate is not trusted by your computer then any token issued by the STS would also not be trusted by your application.

If you are new to certificate concept then that would be the first thing to focus to progress further (bing x509 certificate). However, the solution to your problem would be to add the STS certificate to your trusted root. To do this, open your MMC console, add the certificates console (user account or computer account), then add the STS certificate to the Trusted Root Certification Authority.
