Setup will deploy the version of the .NET framework that your application is built for: so if you project targets Framework version 3.5 (the VS20087 default) then setup will understandably deploy 3.5.

You can target a lower framework version by right clicking your project, selecting "Properties" and then looking for the "Target Framework" drop down list on the Application tab.

Be aware that if you lower the framework version, you are likely to get a number of new errors when you re-build, some of which may take some effort to fix!
