During the install Im specifying .\SQl2008 as the server instance (SQL 2008 R2), which works 100% with the management studio and apps but not with the install process.

Hmm..The install process and the apps themselves use TCP/IP network transport for non-SQL Express servers, which must be enabled on the SQL server.  So I am guessing perhaps tcp/ip is not enabled on your SQL Servers, but I not sure, so this is what I would check first.  But, also look at the error reported in the popup window during install that displays the connection failure, to make sure its not some other type of error.

I run with remote (or local) SQL Server 2008 R2 in my lab, so I know for certain it works fine with SQL Server 2008 R2, assuming tcp/ip is enabled, and machine is addressable by name or IP address on the network.  If using machine name (which I use), then a DNS server must be able to resolve the machine name on the network.
