We do not support YouTube video streams out of the box in Windows Phone 8. You can write your own MediaStreamSource for the MediaElement and parse the MP4 that YouTube uses. However we do not offer any guidance on how to do this. You might be able to find someone who has already written a MediaStreamSource for YouTube on CodePlex though.
