Details: I have an Azure VM which is currently running Windows Server 2016 Datacenter. Will I be able to upgrade that Server VM in place without creating an entirely new VM and migrating over to it?

You are not able to perform in-place upgrades in Azure. At least not at this time. 

For an in-place update to work it requires user input. However, this input is required before remote desktop services starts and hence, there is not a way for you to actually connect to the VM. 

So long answer short, you will still need to create a new VM and migrate the data if you want to change the OS.
