I have created a "master" project plan and have included 2 project plans as sub projects.  The problem I have is whilst schedules conflict within each project they are not seeing conflicts with each other.

Project will not assume that two project files contain the same resources unless you explicitly tell it so but using a resource pool.  If you look at your resource sheet in the master project you'll see the resources from each project listed - you'll see two entries for each resource.
